How Oil Procurement Works: Sourcing, Contracts, and Compliance

Oil procurement works by sourcing crude oil or refined petroleum products through a mix of spot purchases, term contracts, and futures, then moving each transaction through credit checks, formal sale agreements, inspection, and delivery while satisfying tax, sanctions, and environmental rules along the way. A single cargo can be worth tens of millions of dollars, so the process is built to control price risk on one side and counterparty and compliance risk on the other.

The Three Ways Buyers Acquire Crude

Buyers reach the market through three channels, and most large operations use all of them.

Spot purchases are for near-immediate physical delivery, typically settling within days. The buyer takes whatever price the market dictates at that moment, which suits a short-term supply gap or an opportunistic dip.

Term contracts commit buyer and seller to a delivery schedule over months or years, with prices tied to a benchmark formula rather than fixed in dollars. Refiners get predictable volumes and producers can plan output, but both sides are locked in if conditions shift.

Futures are standardized contracts traded on exchanges such as NYMEX, now part of CME Group. Each crude oil futures contract represents 1,000 barrels with delivery at Cushing, Oklahoma.1CME Group. A typical refiner might source around 70% of its crude through term contracts, hedge the remainder with futures, and use spot purchases to fill gaps when the opportunity is right.

Matching Crude Grade to Refinery Capability

You can’t procure crude without knowing what your refinery can actually process. Two physical properties do most of the sorting.

API gravity classifies crude as light, medium, or heavy. Light crude yields more gasoline and diesel with less processing and commands a premium; heavy crude needs more energy-intensive refining, so it often trades at a discount that specialized refineries can turn into margin.2U.S. Energy Information Administration. Pricing runs through a small set of benchmark grades that stand in for thousands of individual crudes. West Texas Intermediate (WTI), light and sweet, priced at Cushing, is the North American reference. Brent Blend from the North Sea is used for roughly two-thirds of global crude transactions. Dubai and Oman crudes anchor Middle Eastern exports to Asia. When a term contract reads “Brent plus $1.50,” both parties know the formula even if the actual barrels are a different grade.

Locking in a Price Before Delivery

Crude prices can swing 30% or more in a single quarter, so unhedged procurement is a gamble most organizations can’t carry. Hedging separates the decision of when to fix a price from the decision of when to take physical delivery.

  • Futures and forwards fix a purchase price in advance. Forwards do the same thing privately between two parties instead of through an exchange.
  • A call option gives the buyer the right, but not the obligation, to purchase at a set price. If the market stays flat or falls, the buyer lets the option expire and buys spot, losing only the premium.
  • A collar pairs a call (cap) with a sold put (floor), creating a price corridor. The premium from selling the put offsets the cost of the call, so collars are cheaper than a standalone option.
  • Swaps exchange a floating price for a fixed one over a set period, converting variable exposure into predictable cost.
  • Crack spread hedges cover the gap between crude input cost and refined product output price, protecting the processing margin instead of just the input.

The right instrument depends on risk tolerance, premium budget, and how much upside the buyer is willing to give up for downside protection. Serious procurement operations run a written hedging policy specifying what percentage of future purchases must be hedged and which instruments are approved.

Contracts, Credit, and the Paperwork That Makes a Deal Real

Between established counterparties, a purchase starts with a master agreement — a framework contract governing all future transactions between the two parties. Templates such as the North American Energy Standards Board (NAESB) agreement for petroleum products handle dispute resolution, credit provisions, force majeure, and default remedies. Individual deals then happen under that umbrella through shorter confirmations naming volume, grade, pricing formula, and delivery dates.

Before any oil moves, the seller sizes up the buyer’s ability to pay. Default on a large cargo can mean losses in the tens of millions, so sellers pull audited financials, credit ratings, and trade references, and often ask for collateral. When credit alone isn’t enough, banks issue documentary letters of credit that release payment only against conforming shipping documents. The seller gets assurance of payment; the buyer knows funds won’t move until the paperwork proves the oil shipped as agreed.

The Sale and Purchase Agreement (SPA) is the specific transaction document, covering price, quantity, quality specifications, delivery windows, and the consequences of nonperformance. Both parties sign the SPA before logistics start. Warning Signs in Intermediary Deals

A separate workflow exists in what’s often called the secondary market, where brokers offer crude on behalf of unnamed sellers using Irrevocable Corporate Purchase Orders (ICPOs), Letters of Intent (LOIs), and Bank Comfort Letters (BCLs). These instruments have legitimate uses in some government-to-government sales, but they are also the most common vehicles for oil trading fraud. Typical scam patterns stack multiple intermediaries between supposed buyer and seller, demand upfront “performance bonds” or fees, and involve sellers who can never quite produce verifiable proof of product.

A Bank Comfort Letter deserves particular caution. It confirms that a client holds an account and has a certain financial standing, but the issuing bank includes a disclaimer that the letter is informational and nonbinding, not a payment guarantee. Treating a BCL as evidence that a counterparty can close a multimillion-dollar transaction is a mistake experienced traders don’t make. Getting the Oil From Seller to Buyer

Once the SPA is signed, the transaction moves toward physical delivery, called “lifting.” At the loading port, independent inspection companies verify that the crude meets the contract’s quality and quantity specifications. They measure API gravity, sulfur, water content, and other parameters, then issue certificates that travel with the cargo and support payment.

Payment in international crude transactions almost always runs through letters of credit. The buyer’s bank issues the credit before loading, and the seller draws on it by presenting conforming documents — usually the bill of lading, the inspection certificate, and the certificate of origin. The seller gets paid only after proving shipment; the buyer pays only for oil that matches the contract.

Delivery terms follow Incoterms 2020 published by the International Chamber of Commerce. The most common term for seaborne crude is Free on Board (FOB): the seller’s risk ends and the buyer’s risk begins once the oil is loaded aboard the vessel at the shipping port.5ICC Academy. Overland transport happens mostly through pipelines. In the United States, oil pipelines operate as common carriers, so they must serve any shipper on reasonable request, prorating capacity when they have to. The Federal Energy Regulatory Commission (FERC) regulates interstate pipeline rates and requires that they be just and reasonable.7Federal Energy Regulatory Commission. Taxes on Every Barrel

Every barrel of crude received at a U.S. refinery or imported as a petroleum product carries a federal excise tax under 26 U.S.C. § 4611. The tax has two components, but only one is currently active.

The Hazardous Substance Superfund financing rate, originally 16.4 cents per barrel and adjusted annually for inflation, funds cleanup of contaminated sites. For 2026, that rate is 18 cents per barrel.9Internal Revenue Service. The OSLTF still has ongoing obligations, so Congress may reinstate that rate.

Sanctions and Anti-Money-Laundering Compliance

Oil procurement carries some of the highest sanctions exposure in commodities. Crude is the primary export of several heavily sanctioned countries, and one transaction touching a blocked party or embargoed origin can trigger significant penalties.

The U.S. Treasury’s Office of Foreign Assets Control (OFAC) expects any organization with U.S. touchpoints — foreign companies using U.S. dollars, U.S.-origin goods, or U.S. financial institutions included — to run a risk-based Sanctions Compliance Program with five components: senior management commitment, risk assessment, internal controls, testing and auditing, and training.11U.S. Department of the Treasury. A Framework for OFAC Compliance Commitments That means a dedicated sanctions officer with enough authority and autonomy to act, and technology to screen counterparties, vessels, and cargo origins.

The Bank Secrecy Act, as amended by the Patriot Act, adds anti-money-laundering obligations for firms involved in commodity trading. Futures commission merchants and introducing brokers must run AML programs, report suspicious activity, verify customer identity, and apply enhanced due diligence to foreign accounts.12Commodity Futures Trading Commission. In practice, that means screening every counterparty, beneficial owner, vessel, and port of loading against OFAC’s Specially Designated Nationals list before committing. Many operations also screen against EU and UN sanctions lists.

Environmental Liability and Spill Reporting

Anyone who takes ownership of crude, even briefly in transit, takes on environmental liability for discharges. Under the Clean Water Act, any oil discharge that creates a visible sheen on water, discolors a shoreline, or leaves sludge beneath the surface must be reported to the National Response Center.13US EPA. Exposure runs beyond cleanup itself: civil penalties, natural resource damage assessments, and third-party claims from affected businesses and property owners. Procurement contracts should say clearly where environmental liability transfers from seller to buyer, and both sides need adequate insurance — usually Protection and Indemnity (P&I) coverage for maritime shipments and commercial environmental liability policies onshore.

Storage adds another layer. Facilities holding oil above threshold quantities must prepare Spill Prevention, Control, and Countermeasure (SPCC) plans and submit them to the EPA. Aboveground storage tank registration and permitting sit at the state level, with fees and inspection schedules that vary by jurisdiction.

Renewable Fuel Obligations Affecting Procurement Cost

Refiners and importers of petroleum products face a regulatory cost that feeds directly into procurement math. The EPA’s Renewable Fuel Standard (RFS) requires them to blend renewable fuels into the petroleum supply or buy credits, called Renewable Identification Numbers (RINs), from companies that do.

For 2026, the EPA finalized a total renewable fuel standard of 15.50%, with an implied conventional biofuel volume of 15 billion gallons. The advanced biofuel standard sits at 6.42%, biomass-based diesel at 5.24%, and cellulosic biofuel at 0.79%.14Federal Register. RIN prices float with renewable fuel supply and demand, so procurement teams have to track them alongside crude prices.

OPEC+ and Supply Planning

OPEC and its expanded alliance (OPEC+) collectively control a substantial share of world oil production and adjust output targets to manage market conditions. As of mid-2026, the group is implementing gradual production increases of 188 thousand barrels per day, with flexibility to pause or reverse those adjustments based on market conditions.15OPEC. Those decisions matter for procurement because they move both the availability and price of grades many refineries depend on. When OPEC+ cuts, medium-sour Middle Eastern grades tighten first, pushing buyers toward substitutes that may not match their refinery configuration.
