Fixed and variable costs are the two categories every business expense falls into: fixed costs stay the same no matter how much you produce, and variable costs rise and fall with output. Add them together and you get total cost, the number that drives pricing, break-even analysis, and tax reporting. Getting each expense into the right bucket matters, because a misclassification distorts your margins and, at tax time, can trigger IRS penalties.
The core formula is short:
Total Cost = Total Fixed Costs + Total Variable Costs
Fixed Costs
Fixed costs are tied to time, not output. If your factory produces zero units next month, you still owe the landlord, the bank, and the insurance company. These are the obligations a business has to cover before it earns a dollar of profit.
Common examples:
- Rent or lease payments. A commercial lease locks you into a set monthly amount for the term of the agreement.

- Loan interest. Monthly interest on commercial debt is a contractual obligation that doesn’t move with sales.
- Property taxes. Local jurisdictions assess these based on property value, so the bill stays the same whether you sell ten units or ten thousand.
- Insurance premiums. General liability, property, and workers’ compensation policies typically renew at a fixed annual or monthly rate.
Depreciation Is Also a Fixed Cost
Depreciation trips people up because no cash leaves the account, but it still shows up as an expense every period. When you buy equipment or a building, you generally can’t deduct the full price in year one. Instead, you spread the cost over the asset’s useful life. Straight-line depreciation divides the purchase price minus any salvage value by the number of years you expect to use the asset. Because fixed costs don’t budge, the fastest ways to improve profitability are to negotiate them down or to spread them across more units of output.
Variable Costs
Variable costs move with production. Make more, spend more. Make nothing, spend nothing on these lines.
Typical variable costs:
- Raw materials. The steel, plastic, fabric, or ingredients that go into a finished product. Doubling output roughly doubles the materials bill.
- Direct labor. Hourly wages for production-line workers. The federal minimum wage is $7.25 per hour, though many states set higher floors.3U.S. Department of Labor. Minimum Wage
- Sales commissions. Payments triggered by completed transactions. No sale, no commission.
- Shipping and freight. Costs that scale with the weight and quantity of packages you send.
- Packaging. Boxes, labels, and protective materials consumed with each unit shipped.
Direct Versus Indirect Variable Costs
Not every variable cost attaches to a single product. Direct variable costs are traceable to one item: the wood in a chair, the hourly wages of the carpenter who built it. Indirect variable costs support production generally but can’t be pinned to a single unit, such as machine lubricant used across a product line or electricity for a shared factory floor. Both rise with output, but indirect costs need an allocation method to reach a per-unit figure, and the method you pick can meaningfully change that number.
If your variable cost per unit exceeds your selling price, you lose money on every sale. That sounds obvious, but it happens more often than you’d expect when businesses undercount indirect variable costs or ignore small per-unit charges that compound at scale.
Costs That Don’t Fit Either Bucket
Some expenses have a fixed base plus a usage-dependent piece. These are called semi-variable or mixed costs. Utility bills are the textbook case. The electric company charges a base service fee to keep the lights available, then adds charges per kilowatt-hour consumed. Telecom contracts work the same way: a flat monthly charge for the line, plus overage fees. Vehicle costs follow the pattern too, with fixed registration and insurance layered on top of fuel and maintenance that rise with mileage.
When you budget, split these costs into their fixed and variable components. Lumping the entire utility bill into one category will distort break-even calculations.
Step Costs
Step costs hold steady across a range of activity, then jump to a new level once you cross a threshold. One production supervisor can handle a shift of 20 workers, but add a second shift and you need a second supervisor. Warehouse leases behave the same way: current space handles 10,000 units of inventory, but at 10,001 you need a second facility.
Step costs create cliffs in your cost structure. Growth that looks profitable at 9,500 units can turn unprofitable at 10,500 if the step increase wipes out the marginal gain. Forecasting these thresholds lets you plan expansion timing and negotiate lease or staffing terms before you hit the wall.
Calculating Total Cost
Expanded out, the formula reads:
Total Cost = Total Fixed Costs + (Variable Cost per Unit × Number of Units)
Take a small manufacturer with monthly fixed costs of $30,000 (rent, salaries, insurance, depreciation) and a variable cost of $8 per unit. Produce 5,000 units:
Total Cost = $30,000 + ($8 × 5,000) = $70,000
Bump production to 10,000 units and total cost rises to $110,000. Fixed costs stayed at $30,000. Only the variable portion doubled.
Average Cost Per Unit
Divide total cost by units produced and you get average total cost. In the example above, ATC at 5,000 units is $14. At 10,000 units it drops to $11. The variable cost per unit didn’t change; each unit just carries less fixed-cost overhead. That’s economies of scale, and it explains why businesses with heavy capital investment chase market share so aggressively.
Average total cost also sets a floor for pricing. Sell below it over the long run and you lose money on every unit. Short-term discounting to clear inventory or gain share can dip below ATC, but no business survives that indefinitely.
Marginal Cost
Marginal cost is the expense of producing one additional unit. If making unit 5,001 costs $8.50 in extra materials and labor, that’s your marginal cost at that output level, even though ATC might be $14. Marginal cost matters when you’re deciding whether to accept a large order or expand production. As long as the price you receive for the next unit exceeds its marginal cost, that unit adds to profit. Once marginal cost passes selling price, you stop producing. This is where manufacturers often hit capacity constraints: overtime pay kicks in, machines run less efficiently, or materials have to come from pricier suppliers.
Break-Even Analysis
Break-even is the point where total revenue equals total cost. Zero profit, zero loss. Every unit beyond that generates profit; every unit short of it deepens the loss.

Break-Even Units = Fixed Costs ÷ (Selling Price per Unit − Variable Cost per Unit)
Using the earlier numbers plus a $20 selling price: contribution margin is $12 per unit ($20 − $8). Break-even = $30,000 ÷ $12 = 2,500 units. Sell more and you’re profitable; sell fewer and you’re burning cash.

Break-even is where classification errors cause real damage. Miscategorize a variable cost as fixed (or the reverse) and the contribution margin shifts, making the whole estimate unreliable. Running this analysis quarterly, not just at startup, catches cost drift before it erodes margins.
How the IRS Treats Fixed and Variable Costs
The tax code draws a sharp line between expenses you can deduct in the current year and those you must spread over multiple years. Misclassification here can trigger penalties.
Ordinary Business Expenses
Day-to-day operating costs like rent, utilities, wages, raw materials, and office supplies are deductible in the year you pay them, provided they’re “ordinary and necessary” for your trade or business.6Office of the Law Revision Counsel. 26 USC 162 – Trade or Business Expenses Most fixed and variable costs land here.
Capital Expenditures
Spending on assets that last more than one year, such as buildings, machinery, or major renovations, generally cannot be deducted immediately. Section 179
Section 179 lets eligible businesses deduct the full purchase price of qualifying equipment and software in the year it’s placed in service, rather than depreciating it over several years. Inventory Valuation
Businesses that hold physical inventory must pick a valuation method, and the choice affects taxable income. Under FIFO (first in, first out), you deduct the cost of your oldest inventory first. Under LIFO (last in, first out), you deduct the most recently purchased inventory. During rising prices, LIFO produces higher cost of goods sold and lower taxable income; FIFO does the opposite. The IRS requires consistency: once you adopt a method you can’t switch without permission, and you must use the same method for tax and financial reporting.
The IRS imposes an accuracy-related penalty, generally 20% of the underpayment, when misclassification leads to a substantial understatement of income tax.8Internal Revenue Service.
